Stress Tests and Correlation

Correlations often change dramatically in stress environments; however, stress tests are rarely defined in terms of correlation. The increase in correlation is a product of the stress environment, not its cause. By better understanding the relationship between correlation and stress tests we can better appreciate both the power and limitation of stress tests as a tool for risk management.
